What You Can Calculate

This template computes four binary option prices: cash-or-nothing calls and puts (which pay a fixed amount Q if in the money) and asset-or-nothing calls and puts (which pay the underlying asset value S if in the money). It also includes vanilla call and put prices for comparison, plus built-in invariant checks that verify your results.

Required Inputs

Enter seven parameters: current asset price (S), strike price (K), time to expiration in years (T), risk-free rate, dividend yield, annualized volatility, and the cash payoff amount (Q) for cash-or-nothing options. Default values are pre-filled so you can see results immediately.

Methodology

Prices are calculated using the Black-Scholes framework with the Merton extension for continuous dividend yield. The model computes d1 and d2 parameters, then applies the cumulative normal distribution N(x) to derive option values per Hull Chapter 26.10 formulas.

Assumptions & Limitations

This model assumes European-style exercise (at expiration only), log-normal asset price distribution, constant volatility and interest rates, and frictionless markets with no transaction costs. Binary options have discontinuous payoffs not captured by typical delta hedging strategies.
