What You Can Calculate
This template computes five key RAROC metrics automatically:

- Return on EC โ Credit for investing economic capital at the risk-free rate

Required Inputs
Enter six values to calculate RAROC:
- Revenue โ Net interest income plus fees (annualized)
- Operating Costs โ Direct costs allocated to the activity
- Expected Loss โ PD x LGD x EAD, or enter directly
- Economic Capital โ VaR-based unexpected-loss capital allocation
- Risk-Free Rate โ Return earned on invested capital (e.g., Treasury rate)
- Hurdle Rate โ Minimum acceptable RAROC (typically cost of equity)
Methodology
The template implements the standard single-period RAROC formula used in bank capital management:
RAROC = (Revenue - Costs - Expected Loss + Return on EC) / Economic Capital
Activities with RAROC above the hurdle rate create shareholder value; those below destroy value.
Assumptions & Limitations
- Single-period (annualized) calculation โ no multi-period discounting
- Economic capital is VaR-based unexpected-loss capital, not regulatory capital
- Full economic capital balance earns the risk-free rate
- Expected loss entered directly (should not be double-counted in EC)
